The Foreign Exchange Scene

There are many instances when we hear or read numerous words and phrases, but are rather uncertain of their exact meaning. The foreign exchange is only one part of the financial world of many sections, each of which seems to have its own expressions and jargon, as if it was all designed only for those with professional or specialised knowledge of the subject.

Of course, other trades have their own language, like the legal boys for instance.
It is not too difficult to get to know what it all means, and if one can learn some of the important words and expressions, it makes life that much easier.

Here are a few expressions you will run into, the answers to which you may find useful:

1. World Bank: The bank consists of IMF members, and helps by making loans to member countries, particularly when money from the private sector is not offered.

2. Bank Rate: This refers to the rate at which a central bank will lend to its domestic banks.

3. Basis Point: One per cent of one per cent

4. Cable: The foreign exchange market reference for the USD/ GBP

5. Consumer Confidence: This is an indicator of economic conditions run by the Conference Board. All over the country, some 5000 consumers are surveyed monthly, the degree of confidence being associated with the volume of consumer spending.

6. Covered Call: The Foreign Exchange Market uses this name for the rate USD/GBP

7. Cross Rate: This is a rate between two currencies of which neither is the USD

8. CHIPS: Clearing House Interbank Payments System.

9. Disposable Income: Money earned after tax.

10. Eurodollars: USD on deposit in a bank outside of USA.

11. LIBOR: London Interbank Offered Rate.

12. Liquid Assets: These are various assets which can be quickly converted into cash.

13. Easing: A price decline.

14. Economic Indicator: Data indicating economic growth, taking into account for example, retail sales, employment, rates, etc.

15. Liquidity: The competence of a market to undertake sizable transactions.

16. Resistance Level: A summit of a price level at which point the supply is greater than the demand.

17. Bull Market: A period of time when prices are seen to be rising.

18. Bear Market: A period of time when prices are seen to be falling.

19.Market Rate: Is the up- to- date quote of a currency pair.

20. Pip: refers to the 4th decimal point i.e.0.0001 of any foreign currency.

21. Fill Price: This is the price at which the order for buy or sell was executed.

22. Households Survey: The number of people that are employed, the labour force in general, and the rate of unemployment.

A forex scam is any trading scheme used to defraud individual traders by convincing them that they can expect to profit by trading in the foreign exchange market. One such example of someone who has come under such scrutiny is James Dicks. These scams might include churning of customer accounts for the purpose of generating commissions, selling software that is supposed to guide the customer to large profits,improperly managed "managed accounts", false advertising, ponzi schemes and outright fraud . The U.S. Commodity Futures Trading Commission (CFTC), which loosely regulates the foreign exchange market in the United States, has noted an increase in the amount of unscrupulous activity in the non-bank foreign exchange industry.[6]

An official of the National Futures Association was quoted as saying, "Retail forex trading has increased dramatically over the past few years. Unfortunately, the amount of forex fraud has also increased dramatically..." Between 2001 and 2006 the U.S. Commodity Futures Trading Commission has prosecuted more than 80 cases involving the defrauding of more than 23,000 customers who lost $300 million, mostly in managed accounts. CNN also quoted Godfried De Vidts, President of the Financial Markets Association, a European body, as saying, "Banks have a duty to protect their customers and they should make sure customers understand what they are doing. Now if people go online, on non-bank portals, how is this control being done?"

The highly technical nature of retail forex industry, the OTC nature of the market, and the loose regulation of the market, leaves retail speculators vulnerable. Defrauded traders and regulatory authorities, can find it very difficult to prove that market manipulation has occurred since there is no central currency market, but rather a number of more or less interconnected marketplaces provided by interbank market makers.

Always remember that there is no such thing as a "free lunch." Be especially cautious if you have acquired a large sum of cash recently and are looking for a safe investment vehicle. In particular, retirees with access to their retirement funds may be attractive targets for fraudulent operators. Getting your money back once it is gone can be difficult or impossible.

"Whether the market moves up or down, in the currency market you will make a profit." "We are out-performing 90% of domestic investments." "The main advantage of the forex markets is that there is no bear market." The currency futures and options markets are volatile and contain substantial risks for unsophisticated customers. The currency futures and options markets are not the place to put any funds that you cannot afford to lose. For example, retirement funds should not be used for currency trading. You can lose most or all of those funds very quickly trading foreign currency futures or options contracts. Therefore, beware of companies that make the following types of statements: "With a $10,000 deposit, the maximum you can lose is $200 to $250 per day." "We promise to recover any losses you have." "Your investment is secure." Margin trading can make you responsible for losses that greatly exceed the dollar amount you deposited. Many currency traders ask customers to give them money, which they sometimes refer to as "margin," often sums in the range of $1,000 to $5,000. However, those amounts, which are relatively small in the currency markets, actually control far larger dollar amounts of trading, a fact that often is poorly explained to customers. Don't trade on margin unless you fully understand what you are doing and are prepared to accept losses that exceed the margin amounts you paid.

What is Meant by Forex or Foreign Exchange

Most countries have their own national currency such as the US dollar, the UK pound, the Japanese yen and the Thailand baht and these are of course necessary for making payments for goods and services within each country's borders. In its simplest form foreign exchange refers to money which is denominated in a currency other than your own. For example, if an individual exchanges his own currency for the currency of another nation then he acquires foreign exchange. Of course we often think of foreign exchange in terms of tourism and most of us will have traveled abroad either on holiday or for business and exchanged currency on arrival at our destination to pay hotel and restaurant bills and for taxis, sightseeing and shopping. However, foreign exchange is not simply limited to the relatively small sums of money handled by tourists, but applies equally to larger transactions such as the exchange of hundreds of millions of US dollars when a US company buys another company which is based overseas.

Broadly speaking, in the US any money which is denominated in the currency of another nation would be termed as foreign exchange and it is important to remember that we are not necessarily talking here about cash. Foreign exchange can also consist of money which is available through a line of credit (such as a credit card) or that is held in the form of traveler's checks. In other words, we still talk about foreign exchange for any negotiable instrument which is denominated in a currency other than the US dollar.

When we talk however about the foreign exchange market we are not really concerned with the exchange of small sums of currency by tourists, but are looking at foreign currency which is exchanged between an international network of foreign exchange dealers and is normally exchanged in what most of us would see as being very large sums of money. For example, one of main players in foreign currency trading is the major banks and here a US bank might need Japanese yen and thus deposit several million US dollars with a Japanese bank in exchange for Japanese yen.

Today an increasing number of small investors are able to participate in the foreign exchange markets and benefit from the profits to be made as the prices of national currencies rise and fall against one another. In general however the private forex trader does not himself trade in large sums of money but is able to trade by working through brokers who are themselves major players in the market.

Take your time to read these few lines, as I am going to provide you with some essential forex trading info.

First thing you should know is that the forex market is very profitable, because you can make money every time it moves, and believe me, it never stops moving.

However, as any other trading operation, forex trading will involve a risk, so you need to make sure that you reduce it as much as you can. To do this you need to find reliable forex trading info focused precisely on showing you ways to ensure a high performance within the market.

But what forex trading info should you look for in order to achieve that goal?

Well, simply look for forex trading info about educational products and other forex trading tools designed to put you on the right track..

I cannot tell you enough how important this is, because when I first started with forex trading I decided to read a little bit here and there, and settled for some forex trading info provided by friends already in the market, I thought I was invincible.

As it turns out, I did not do so well. Thankfully I did not lose much money and I managed to make a profit, but not nearly as much as what my friends were making.

That obviously meant that I was doing something wrong, so to turn things around and start making it right, I knew I had to go out and find reliable forex trading info about educational products or forex trading tools that would allow me to enhance my performance fast.

I knew that would not come without a cost, but before I payed a dime to anyone I did some insane research, and I found several places dedicated to providing forex trading info. Most of the websites I found where not very insightful, and some of them were too sale oriented. However, I kept gathering information and getting an idea of which way to go.

After visiting tons forex trading info sites, I concluded that you can improve your forex trading performance in basically three ways:

1) By taking a forex trading course, which involves purchasing a good and easy to swallow e-book about forex.

2) By getting a forex trading assistant, which involves purchasing a good software or system designed to provide you with reliable signals to enter and exit the forex market at the right time for a profit.

3) By getting an automated forex trading system, which involves purchasing a good software designed to place trades and close them automatically for a profit.

When confronted with these alternatives, I simply did not know where to start because you see, to me any of these options were good choices.

Indeed, you can never go wrong with the first option, because knowledge is always a good thing, but if you can not -or do not want to- put the right amount of effort into the learning process, you can end up losing money instead of making a profit.

The second option sounded even better to me because I would not have to make much decisions, since I simply would be pointed out the right moment to place my orders and close them for profits. However I would have to be attentive of the market movements during the day.

Being lazy as a I am, I decided to start by taking the third option, because with this one I would not need to dedicate a lot of time in order to profit from the market (although after a few months with automated trading I decided to invest in a forex trading course too). Indeed, the automated forex trading system did all the work, including placing and closing the trade orders, and up so far with over 90% success rate.

So as you can see, I ultimately improved my performance as I wanted, but not before I did my homework searching for good forex trading info.

As I told you before, forex trading is a very profitable business, but you need to understand that you rely on market movements to make money, so if you are not in the right place at the right time, you could miss a lot of profitable entry points. By having the right tool you will never have to go through that.

So before you put a dime on forex trading, start by getting some good forex trading info about educational products and forex tools that will allow you to become a successful trader from the very start. Avoid wasting time and money like I did and make money from day one.

Investing in foreign currencies is a relatively new avenue of investing. Trading foreign currency, also known as forex, is the most lucrative investment market that exists. Compared to some of the better known investment markets such as corporate stocks, this is an unheard of return on investment. It’s very necessary to mention here that a person who invests in forex must, without exception, make it a point to learn the detailed, but simple strategies and information surrounding the market. This very fact is what makes the difference between successful forex traders and other traders.

The foreign exchange market is the market in which currencies are bought and sold against one another. People may loosely refer to this market under different labels, including foreign exchange market, forex market, fx market or the currency market.

The foreign exchange market is the largest market in the world, with daily trading volumes in excess of $1.5 trillion US dollars. All transactions involving international trade and investment must go through this market because these transactions involve the exchange of currencies.




It is the most perfect market that exists because it has a large number of buyers and sellers all selling the same products. There is a free flow of information and there are little barriers to participate.

The currency exchange market is an over-the-counter (OTC) market which means that there is not one specific location where buyers and sellers can actually meet to exchange currencies. Instead, transactions are conducted by phone, fax, e-mail or through the websites of brokers who specialize in currency trading.

The major dealing centres at the time of writing are: London , with about 30% of the market, New York , with 20%, Tokyo , with 12%, Zurich , Frankfurt, Hong Kong and Singapore , with about 7% each, followed by Paris and Sydney with 3% each. Because of the fact that these centres are all over the world, foreign exchange traders can execute transactions 24 hours a day. The market only closes on the weekends.

THE MAIN ‘PLAYERS’ IN THE FOREX MARKET
The five broad categories of participants are: consumers, businesses, investors, speculators, commercial banks, investment banks and central banks.

Consumers, including visitors of countries, tourists and immigrants, do need to exchange currencies when they travel so that they can buy local goods and services. These participants do not have the power to set prices. They just buy and sell according to the prevailing exchange rate. They make up a significant proportion of the volume being traded in the market.




Businesses that import and export goods and services need to exchange currencies to receive or make payments for goods they may have bought or services they may have rendered.

Investors and speculators require currencies to buy and sell investment instruments such as shares, bonds, bank deposits or real estate.

Large commercial and investment banks are the ‘price makers’. They are the ones who buy and sell currencies at the bid-and-offer exchange rates that they declare through their foreign exchange dealers.

Commercial banks deal with customers on one hand, and with the Interbank or other banks, on the other hand. They profit by utilizing the bid-and-offer spread. The bid price is the exchange rate that the buyer is willing to buy and the offer price is the exchange rate at which the seller is willing to sell. The difference is called the bid-offer spread. They also make profits from speculating about whether the exchange rate will rise or fall.

Central banks participate in the foreign exchange market in their effective duty as banks for their particular government. They trade currencies not for the intention of making profits but rather to facilitate government monetary policies and to help smooth out the fluctuation of the value of their economy’s currency.

Avoid Losing In The Forex Market

The Forex market and it’s huge leverage cuts two ways. With a large amount of leverage, you do not need a lot of money to make a lot of money. However, that can work against you should you trade without discipline. Always use profitable formations and make sure you practice your knowledge in paper trading (practice trading) before jumping into the forex markets.

It is recommended that you should start with at least $5,000 dollars, if not $10,000, but the fact is many do not have that type of money to invest initially.

If you start with trading capital of less than $5,000, you’ll have to prepare and analyze the market with much more scrutiny. Practice your trading techniques and understand every aspect of the forex market before you enter in with real money.

Another bad characteristic of new forex traders is that they tend to be very impatient. Remember, wait for specific trading formations to form before you place an order to get into the market. If there is no obvious reason to enter, than don’t. It’s better to miss an opportunity in the forex markets, than to lose because you chose the wrong opportunity.

The fact is, you will lose money. The determining factor is that when you lose, how much will you lose? If it’s minimal, than your winnings can out pace your losses. Use smart order placement and don’t chase the market if it starts to move away from your entry points. Use support and resistance levels to enter and exit markets.

Also try not to use common whole numbers to enter and exit your positions, because where the majority of people will always enter and exit their trades. For instance, if you want to buy or go long the market and you see resistance at 122.00 in the EUR/USD market. Instead of buying right at 122.00, buy it at 122.07 or 121.93. The same would be true as to where to exit.

Don’t get greedy. If you’ve made a fair amount of money, either exit the market, or use a tight trailing stop-loss order. Assume you were in at 122.07 and now the market is at 123.07. You’ve now made $1,000 per lot. Tighten your stop-loss as the market begins to accelerate. Markets that accelerate quickly, also decelerate just as quickly when market conditions change.

Again, let’s assume that you are long from 122.07 and the current market is up 100 points at 123.07. You should have a trailing stop-loss maybe 10 pips away from the current market price.

Forex Leverage

What is Leverage in Forex Trading?
Forex traders conduct trades in one of three types of Forex trading accounts – a standard account, a mini account, or a micro account. A micro account allows the Forex trader to trade in the smallest of lot sizes, generally 1000 units of the base currency. The next step up is the mini account, which allows trades in lot sizes of 10,000 units of the base currency. The standard Forex account allows trades in 100,000 units of the base currency, and is the level at which you’ll find all professional Forex traders.

The nice thing about having three levels of investment minimums is that it allows new Forex investors to get their foot in the door without having large amounts of investment capital before they can get started. Micro accounts allow traders to deposit as little as $250, and due to the power of leverage, lets the Forex trader control sums of currency many times larger than their investment capital.

Although Forex leverage provides investors with a method of generating healthy profits it can also be responsible for the new Forex investor losing his or her capital very quickly. The primary reason new Forex traders fail is that they’re undercapitalized for the type of account they’ve opened. Professional traders understand this, and this is why they make sure they have far more investment capital to deposit in their Forex account than the required minimum.

Leverage’s constant companion is the margin. Margin basically describes the amount of money in your account that you can use to conduct trades. The amount of usable margin you have to play with is dictated by the amount of equity you have in your account: take the equity in your account and subtract the amount of margin that you’ve used and you’ve got your usable margin.

If the equity in your account ever drops below the amount of used margin then a margin call is generated. A margin call is when the broker cashes in enough of your position to cover the drop in equity. As an example imagine that you have $10,000 in your account, giving you $10,000 in usable margin. You buy $7000 worth of lots, giving you $3000 remaining in usable margin. If the value of your investment drops just a few pips (which can easily occur in a matter of hours or minutes in some cases) your equity can drop from $10,000 to $7000 quite quickly. At this point the margin call is triggered and you lose $3000 to cover your margin. Before you know what has happened you’ve lost 30% of your investment capital.

Forex Trading Strategies

To be a successful Forex trader you need a Forex trading strategy. There is no one set strategy that is good for all traders; rather, each trader needs to develop his or her individual approach to the Forex. Some traders rely solely on technical analysis while others prefer fundamental analysis, but many successful Forex traders use a combination of both to get a broad overview of the market and for plotting entry and exit points.

Forex Technical Analysis relies on one key concept: Prices move by trends. The common saying in Forex is 'The trend is your friend.' Market movements have identifiable patterns that have been studied over many years and a thorough understanding of these trends and how they can be read forms the basis of a good trading strategy.

There are many analytical tools available to understand market movements. The beginner Forex trader is well advised to study each one separately for getting a working knowledge of their concepts and application. Once one has been understood, keep on using it while studying others. Each tool tends to reinforce the others.

Support and resistance levels are used in many Forex trading strategies. 'Support' refers to the price level that is repeatedly seen as the bottom – when the price reaches this level it tends to rise. Resistance levels are upper prices that the currency rarely trades beyond. Support and resistance levels contain price movements for a period of time.

When currency prices break through support or resistance levels, the prices are expected to continue in that direction. For example, if the price rises above the previous resistance level, it is seen as bullish – the price should continue to rise.

To find support and resistance levels, price charts need to be analyzed for unbroken support and resistance levels. Charts can be analyzed in any time frame; however longer time frames establish more important support/resistance levels. Traders can use support/resistance levels to determine when to enter or exit a transaction.

Moving averages are another common tool in Forex trading strategies. The simple moving average (SMA) shows the average price in a given period of time over a specified period of time. Moving averages serve to eliminate short term price fluctuations giving a clearer picture of price movements. Forex traders can plot a SMA to determine when prices have a tendency to rise or fall. If prices cross above the SMA they have a tendency to keep on rising. Conversely, prices below the SMA have a tendency to continue their downward motion.

These are two examples of trading strategies that can be used individually or in combination. In practice, the Forex trader should have a repertoire of trading tools to examine market conditions and to support the findings of one study or another. If several indicators show that the market is moving in a particular direction the trader can act with more assurance than when relying on a single indicator.

Similarly, Fundamental analysis can be used to reinforce technical findings, or vice versa. Ideally, the Forex trader will take several indicators into account when plotting a trading strategy.

Every trading strategy should provide clear guidelines about when to enter a trade, what to expect in terms of market movement, when to exit a trade, and how much loss can be accepted in case the deal moves against the trader. Following these simple guidelines and learning about technical analysis can help you become a successful Forex trader.

Forex Philosophy

Many beginning Forex traders are captivated by the allure of easy money. Forex websites offer 'risk-free' trading, 'high returns' 'low investment' – these claims have a grain of truth in them, but the reality of Forex is a bit more complex.

There are two common mistakes that many beginner traders make – trading without a strategy and letting emotions rule their decisions. After opening a Forex account it may be tempting to dive right in and start trading. Watching the movements of EUR/USD for example, you may feel that you are letting an opportunity pass you by if you don't enter the market immediately. You buy and watch the market move against you. You panic and sell, only to see the market recover.

This kind of undisciplined approach to Forex is guaranteed to lose you money. Forex traders need to have a rational trading strategy and not allow emotions to rule their trading decisions.

To make rational trading decisions the Forex trader must be well-educated in market movements. He must be able to apply technical studies to charts and plot out entry and exit points. He must take advantage of the various types of orders to minimize his risk and maximize his profit.

The first step in becoming a successful Forex trader is to understand the market and the forces behind it. Who trades Forex and why? Who is successful and why are they successful? This knowledge will allow you to identify successful trading strategies and use them as models for your own.

There are 5 major groups of investors who participate in Forex – Governments, Banks, Corporations, Investment Funds, and traders. Each group has varying objectives, but the one thing that all the groups (except traders) have in common is external control. Every organization has rules and guidelines for trading currencies and can be held accountable for their trading decisions. Individual traders, on the other hand, are accountable only to themselves.

This means that the trader who lacks rules and guidelines is playing a losing game. Large organizations and educated traders approach the Forex with strategies, and if you hope to succeed as a Forex trader you must play by the same rules.

Money Management
Money management is part and parcel of any trading strategy. Besides knowing which currencies to trade and recognizing entry and exit signals, the successful trader has to manage his resources and integrate money management into his trading plan. Position size, margin, recent profits and losses, and contingency plans all need to be considered before entering the market.

There are various strategies for approaching money management. Many of them rely on the calculation of core equity. Core equity is your starting balance minus the money used in open positions. If the starting balance is $10,000 and you have $1000 in open positions your core equity is $9000.

When entering a position try to limit risk to 1% to 3% of each trade. This means that if you are trading a standard FOREX lot of $100,000 you should limit your risk to $1000 to $3000 – preferably $1000. You do this by placing a stop loss order 100 pips (when 1 pip = $10) above or below your entry position.

As your core equity rises or falls you can adjust the dollar amount of your risk. With a starting balance of $10,000 and one open position your core equity is $9000. If you wish to add a second open position, your core equity would fall to $8000 and you should limit your risk to $900. Risk in a third position should be limited to $800.

By the same principal you can also raise your risk level as your core equity rises. If you have been trading successfully and made a $5000 profit, your core equity is now $15,000. You could raise your risk to $1500 per transaction. Alternatively, you could risk more from the profit than from the original starting balance. Some traders may risk up to 5% against their realized profits ($5,000 on a $100,000 lot) for greater profit potential.

Trading Currencies on Margin

The key to Forex popularity is margin. Without margin, the Forex would be beyond the reach of the average investor. So, what exactly is margin and how does it work?

Margin accounts allow Forex traders to control large amounts of currency with a relatively small deposit. Establishing a margin account with a Forex broker enables you to borrow money from the broker to control currency lots which are usually worth $100,000. The amount of borrowing power your margin account gives you is the leverage. Leverage is usually expressed as a ratio – a leverage of 100:1 means you can control assets worth 100 times your deposit.

What this means in Forex is that with a 1% margin account you can control standard lots of $100,000 with a $1,000 deposit. Trading on margin increases both profits and losses, and the potential exists for the trader to lose more than his original deposit. With proper safeguards, however, loss can be limited, and usually brokers will terminate a transaction that extends beyond the margin deposit.

Benefits

As we mentioned above, trading on margin gives you more buying power and the potential for more profits (and losses). How does this work, exactly? A 1% margin account allows you to control a currency lot of $100,000 for $1,000. When dealing with $100,000 small changes in the price of the currency can result in large profits or losses.

Forex currencies are traded in much smaller units than cash. The American dollar, for example, is traded in units down to 4 decimal places. Instead of $1.32 Forex quotes are seen as $1.3256. The smallest unit in FOREX currencies is called the pip, and when you have a $100,000 each pip of your total lot is worth $10 (when trading American dollars).

If the price of American dollars changes from 1.3256 to 1.3356, that's a difference of 100 pips which represents a profit or loss of $1000. Without margin, if you had $1000 of currency, the price change from 1.3256 to 1.3356 represents a difference of $10. Significant to the tourist, perhaps, but not the investor.

So the benefit of margin is increased profit potential.

Risks

As there is increased profit potential, there is also increased loss potential. If you are not careful, your entire margin account could quickly be wiped out. If your margin account is 1% and the currency moves just one cent against you, you lose $1000.

Forex trading, however, has several methods to limit loss. Stop loss orders automatically close your position if the value of the currency crosses a pre-determined point. Stop loss orders allow you to limit your losses to a specified amount while still allowing potential profit taking.

An often overlooked risk is the possibility that your broker may close your position if your potential losses approach the balance of your margin account. You may be riding out a down trend with the expectations of a market reversal, but unless you replenish your margin account you may find your position has been closed. If this happens, you lose all of your margin.

Example 1:

You sell EUR/USD at 1.2144 (sell 100,000 euros and buy 121,440 US dollars) with the expectation that the euro will fall in price. You have a 1% margin account which means the required margin is $1,214.40. You have $1250 in your margin account, so to enter this position your margin account is left with $35.60.

You have not specified a stop loss order, and after you enter this position the euro suddenly rallies, gaining 0.0263 for a price of 1.2407. 100,000 euros are now worth US$124,070 and your 1% margin requirements have risen to $1,240.70. Depending on the policy of your broker, your position may be automatically closed or the extra funds in your margin account may be used to make up the difference. In any case, if the euro continues to gain value and you wish to ride it out (bad idea) you will have to add more funds to your margin account or risk losing everything.

Example 2:

You buy USD/CHF at 1.2623 with the expectation that the US dollar will gain against the Swiss franc. You buy a standard lot of 100,000 American dollars for 126,230 Swiss francs with a margin requirement of 1% or $1,000.

As expected, the US dollar rises to 1.2683 at which point you close your position. You sell 100,000 American dollars for 126,830 Swiss francs for a profit of 600 francs or US$473.08 (600 francs divided by the exchange rate of 1.2683).
